Main Functions of the Reserve Bank of India
Explore the core functions of the Reserve Bank of India, from monetary authority and currency issuance to regulation, forex management, and government banking.
The Apex Mandate: Operating the Currency and Credit System
Every commercial transaction, bank deposit, currency note, and inter-bank payment in India connects directly to the regulatory umbrella of the Reserve Bank of India. While the Central Board of Directors and specialized departments establish governance and policy direction, the operational strength of the Reserve Bank lies in its wide statutory responsibilities. The preamble to the Reserve Bank of India Act, 1934 establishes this mandate: to regulate the issue of banknotes, maintain reserves to secure monetary stability, and operate the currency and credit system of the country to its advantage.
Central banks in mature economies often focus strictly on monetary policy and price stability. In contrast, India’s central bank was designed from its inception with a multidimensional identity. The Reserve Bank operates simultaneously as a monetary authority, an institutional regulator, a government banker, a market administrator, and an engine of social and economic development.
To understand the full spectrum of central banking operations in India, these responsibilities can be classified into three broad functional domains:
-
Monetary and Sovereign Functions: Operating as the nation’s monetary authority, issuing legal tender currency, serving as banker and debt manager to the government, and maintaining external financial stability through foreign exchange management.
Supervisory and Systemic Functions: Regulating commercial banks, cooperative banks, non-banking financial companies, and payment systems, while acting as the banker to banks and the lender of last resort during liquidity stress.
Developmental and Promotional Functions: Expanding banking penetration into unbanked regions, setting credit quotas for priority sectors, nurturing modern financial institutions, and safeguarding consumer interests through grievance redressal mechanisms.
Function 1: Monetary Authority
The primary responsibility of the Reserve Bank of India is formulating, executing, and monitoring the nation’s monetary policy. Under the preamble of the Reserve Bank of India Act, 1934, the primary objective of monetary policy is to maintain price stability while keeping in mind the objective of economic growth. Price stability preserves the purchasing power of the rupee, safeguards household savings against inflation, and creates an environment suitable for long-term productive investments.
India operates under the Flexible Inflation Targeting Framework (FITF), adopted formally through amendments to the Reserve Bank of India Act in 2016. Under this statutory framework, the Central Government, in consultation with the Reserve Bank, determines the inflation target every five years. The target is anchored to the headline Consumer Price Index (CPI) at 4%, with an allowable tolerance band of plus or minus 2% (establishing a target range between 2% and 6%).
To achieve this target, the Reserve Bank relies on the Monetary Policy Committee (MPC) to determine the policy repo rate. By adjusting this benchmark interest rate, the Reserve Bank influences market liquidity, commercial borrowing costs, and aggregate demand across the economy:
-
Controlling Inflation: When inflationary pressures build up, the Reserve Bank tightens monetary conditions by raising policy rates and absorbing excess liquidity. This makes credit costlier, tempers consumer spending, and checks demand-driven price increases.
Supporting Economic Growth: During periods of economic slowdown, the central bank lowers policy rates and injects liquidity into the banking channel. Cheaper borrowing costs encourage corporate investments and consumer spending, stimulating economic recovery.
While the technical mechanics of the MPC, quantitative tools (such as CRR, SLR, and Repo rate), and transmission channels are examined in detail in Chapters 6 and 7, serving as the nation’s monetary authority remains the supreme anchor of all central banking operations.
Function 2: Issuer of Currency
Under Section 22 of the Reserve Bank of India Act, 1934, the Reserve Bank holds the sole right to issue banknotes in India. This monopoly on currency issuance guarantees uniformity in circulation, maintains public confidence in paper currency, and allows the central bank to control the total volume of base money in the economy.
A crucial structural distinction exists between regular banknotes and subsidiary currency:
-
Banknotes (₹2 to ₹10,000): Issued exclusively by the Reserve Bank of India under Section 22 and Section 24 of the Act. Every banknote carries a sovereign promise signed by the Governor of the Reserve Bank: “I promise to pay the bearer the sum of…”
(I promise to pay the bearer the sum of…). -
One-Rupee Notes and Coins: Issued directly by the Government of India. The Ministry of Finance issues one-rupee notes bearing the signature of the Finance Secretary. Coins of all denominations are minted by the Government under the Coinage Act, 2011, and put into circulation exclusively through the Reserve Bank as an agent of the Central Government.
The Minimum Reserve System (MRS)
To ensure that the currency issued carries credibility and asset backing, the Reserve Bank follows the Minimum Reserve System (MRS), which was introduced through the Reserve Bank of India (Amendment) Act, 1956. This system replaced the earlier Proportional Reserve System, which required maintaining a rigid percentage of gold and sterling against currency notes.
Under the Minimum Reserve System, the Reserve Bank must maintain a statutory minimum reserve of ₹200 crore in assets in its Issue Department:
-
A minimum of ₹115 crore must be held in the form of gold coin and gold bullion.
The remaining balance of ₹85 crore can be held in foreign securities.
Once this statutory reserve of ₹200 crore is secured, the Reserve Bank has the legal flexibility to issue currency notes according to the genuine transactional needs of the growing economy, backed by government securities and eligible commercial bills.
Currency Distribution and Modern Forms
To distribute fresh currency notes across India, the Reserve Bank operates a vast logistics network:
-
Currency Chests: Selected bank branches authorized by the Reserve Bank to store cash reserves on its behalf. When banks deposit money into a currency chest, their account balance with the Reserve Bank increases; when they withdraw cash, their balance decreases.
Small Coin Depots: Bank branches designated to stock and distribute coins to other branches and the public.
Clean Note Policy: Introduced in 1999 to supply good-quality banknotes to citizens while withdrawing soiled, torn, or damaged notes from circulation.
Digital Rupee (e-Rupee): In late 2022, the Reserve Bank expanded currency issuance into the digital domain by launching the Central Bank Digital Currency (CBDC). The Digital Rupee represents sovereign legal tender in digital token form, serving as an electronic counterpart to physical cash.
While the administrative network of printing presses, mints, and note refund rules is detailed in Section 4.5, currency issuance represents one of the most visible daily touchpoints between the central bank and the Indian public.
Function 3: Banker to the Governments
The Reserve Bank acts as the banker, debt manager, and financial adviser to both the Central Government and the State Governments. This sovereign relationship is established under Sections 20, 21, and 21A of the Reserve Bank of India Act, 1934.
Statutory Obligations for Central and State Governments
The legal framework establishes specific terms for government banking operations:
-
Central Government (Sections 20 and 21): The Reserve Bank is legally obligated to manage the receipts, payments, remittances, and exchange operations of the Central Government without charging commission. Under Section 21, the central bank maintains the cash balances of the Union Government interest-free.
State Governments (Section 21A): The Reserve Bank undertakes banking transactions for State Governments based on mutual agreements. All 28 states and union territories with legislatures have entered into agreements with the Reserve Bank. Historically, the State Bank of Sikkim handled treasury operations for Sikkim; while Sikkim did not enter into a comprehensive Section 21A agreement for general banking, the Reserve Bank was given regulatory oversight of the State Bank of Sikkim in 2021.
Public Debt Management
As the government’s investment banker, the Reserve Bank manages the public debt of the Union and State Governments. The central bank plans and conducts market borrowing programs:
-
Treasury Bills and Dated Securities: The Reserve Bank issues short-term Treasury Bills (91-day, 182-day, and 364-day) and long-term dated Government Securities (G-Secs) through electronic auctions on its core banking platform (E-Kuber).
State Development Loans (SDLs): The central bank conducts market borrowings for state governments through periodic auctions of State Development Loans.
Sovereign Debt Advisory: The Reserve Bank advises governments on the timing, size, and coupon structure of new debt issuances to avoid crowding out private corporate borrowers from the debt markets.
Ways and Means Advances (WMA)
Government revenues from taxes and non-tax receipts do not arrive uniformly throughout the year, while government expenditures on salaries, infrastructure, and subsidies remain continuous. To bridge this temporary cash flow mismatch, the Reserve Bank provides Ways and Means Advances (WMA) under Section 17(5) of the Reserve Bank of India Act, 1934.
WMA represents a short-term credit facility rather than permanent deficit financing:
-
Repayment Timeline: All advances taken under WMA must be repaid within a maximum period of three months from the date of disbursement.
Normal WMA: These are clean, unsecured short-term loans provided within mutually agreed limits fixed periodically by the Reserve Bank in consultation with the government.
Special WMA (Special Drawing Facility - SDF): A secured facility provided against the collateral of Government of India dated securities held by the state governments. States must exhaust their Special Drawing Facility before drawing funds from the normal WMA window.
Interest Rates: Normal WMA advances carry an interest rate equal to the prevailing Repo Rate, while Special Drawing Facility advances are linked to the repo rate with a concession (typically 100 basis points below the repo rate).
Overdraft Facility (OD): If a government draws funds beyond its sanctioned WMA limit or fails to repay within the stipulated time, it enters an overdraft status. Overdraft balances attract an interest penalty of 2% above the prevailing repo rate, and strict rules govern the maximum consecutive working days a government can remain in overdraft (typically 14 to 21 working days).
Function 4: Banker to Banks and Lender of Last Resort
Just as commercial banks serve individual citizens and corporate businesses, the Reserve Bank of India functions as the bank for all commercial and cooperative banking institutions.
Maintaining Accounts and Statutory Reserves
Every scheduled bank in India maintains a current account with the Reserve Bank. This institutional relationship serves several essential purposes:
-
Statutory Cash Reserves: Under Section 42 of the Reserve Bank of India Act, 1934, scheduled commercial banks are legally mandated to maintain a specified percentage of their Net Demand and Time Liabilities (NDTL) as cash reserves with the Reserve Bank. This Cash Reserve Ratio (CRR) acts as a prudential liquidity safeguard and a monetary control tool.
Inter-Bank Fund Transfers: Daily financial settlements between banks arising from customer fund transfers, cheque clearances, and security trades settle through their accounts maintained at the central bank.
National Clearing System: The Reserve Bank operates and oversees the major clearing facilities, ensuring that funds pass seamlessly between debtor and creditor institutions across the country.
The Lender of Last Resort (LoLR)
A commercial bank’s business model relies on borrowing short-term deposits from savers and lending long-term loans to businesses and home buyers. If depositors suddenly lose confidence due to rumors and demand their money back all at once (known as a bank run), even a solvent bank with solid, long-term loan assets can run out of immediate liquid cash.
To prevent such isolated liquidity shocks from triggering widespread banking collapse, the Reserve Bank acts as the Lender of Last Resort (LoLR). Under Section 18 of the Reserve Bank of India Act, 1934, the central bank possesses special emergency powers to provide immediate liquidity support to sound financial institutions experiencing temporary liquidity distress.

Think of commercial banks as individual farming fields, each maintaining a small everyday water tank for routine irrigation. If an unexpected heatwave causes one tank to dry up before crops can harvest, the farm faces sudden ruin despite owning fertile land. The Reserve Bank acts as the master district emergency reservoir. It does not hand out free water for routine wastage, but releases controlled emergency water through secured channels when sudden distress threatens the field, preventing panic from spreading across neighboring farms.
Through Section 18, the Reserve Bank can purchase, sell, or discount eligible bills of exchange and government securities to inject emergency cash. This safety valve ensures that solvent institutions do not fail due to temporary market panics, preserving public faith in the Indian banking system.
Function 5: Regulator and Supervisor of the Financial System
The health and stability of the entire financial system depend on public trust. To protect depositor interests and prevent systemic fraud or mismanagement, the Reserve Bank exercises comprehensive regulatory and supervisory oversight over commercial banks, cooperative banks, and non-banking financial companies (NBFCs).
The primary legal authority for these powers flows from the Banking Regulation Act, 1949 and the Reserve Bank of India Act, 1934.
The Board for Financial Supervision (BFS)
To maintain focused and undivided attention on supervisory policy, the Reserve Bank established the Board for Financial Supervision (BFS) in November 1994 as a specialized committee of its Central Board. The BFS is chaired by the Governor of the Reserve Bank, with a designated Deputy Governor acting as Vice-Chairman, alongside four non-official directors from the Central Board.
The BFS directs an integrated supervisory mechanism supported by the Department of Supervision, focusing on corporate governance, internal audits, and risk assessment across financial entities.
Statutory Supervisory Powers
Under the Banking Regulation Act, 1949, the Reserve Bank holds extensive statutory powers covering every stage of a bank’s institutional life:

Prudential and Corrective Frameworks
To keep the banking system resilient against unexpected losses, the Reserve Bank enforces rigorous prudential standards:
-
Capital Adequacy Norms: Enforcing Basel III regulatory capital standards, mandating that banks maintain a minimum Capital to Risk-weighted Assets Ratio (CRAR) to absorb unexpected credit shocks.
Asset Classification Norms: Defining objective criteria for identifying Non-Performing Assets (NPAs) and establishing provisioning requirements to ring-fence bad loans.
Prompt Corrective Action (PCA) Framework: A structured early-warning mechanism. When a bank’s financial metrics fall below specified regulatory thresholds for capital adequacy, net NPAs, or leverage, the Reserve Bank initiates corrective measures, such as curbing branch expansion, restricting lending, and capping executive dividends.
Function 6: Manager of Foreign Exchange
Following the economic liberalization of 1991, India dismantled rigid exchange controls. The archaic Foreign Exchange Regulation Act (FERA), 1973, which treated foreign exchange violations as criminal offenses, was repealed and replaced by the Foreign Exchange Management Act (FEMA), 1999, effective from June 1, 2000. Under FEMA, violations became civil offenses, and the Reserve Bank’s primary mandate shifted from foreign exchange control to foreign exchange management.
Under FEMA, the Reserve Bank is entrusted with facilitating external trade and payments and promoting the orderly development and maintenance of India’s foreign exchange market.
Custodian of Foreign Exchange Reserves
The Reserve Bank acts as the custodian and manager of India’s sovereign foreign exchange reserves. These reserves ensure external debt servicing capabilities, maintain national import cover, and provide a buffer against global financial volatility.
India’s foreign exchange reserves comprise four official components:
-
Foreign Currency Assets (FCA): The largest component, consisting of holdings in major international reserve currencies (such as the US Dollar, Euro, British Pound, and Japanese Yen) held as foreign government bonds, deposits with other central banks, and international commercial bank balances.
Gold Reserves: Physical gold bullion held securely in the Reserve Bank’s vaults and with overseas central banks as a safe-haven asset.
Special Drawing Rights (SDRs): Supplementary international reserve assets created by the International Monetary Fund (IMF) and allocated to India based on its IMF quota.
Reserve Tranche Position (RTP): India’s unconditional reserve asset in the International Monetary Fund, representing the portion of India’s quota subscription paid in foreign reserve currencies.
Foreign Exchange Market Regulation
To maintain market discipline and liquidity, the Reserve Bank regulates transactions through several operational channels:
-
Authorised Persons: Only entities licensed by the Reserve Bank (primarily commercial banks designated as Authorised Dealers in Category I, II, and III and Full-Fledged Money Changers) can transact foreign exchange with businesses and the public.
Managing Exchange Rate Volatility: India maintains a managed float exchange rate regime. The value of the Indian Rupee is determined by market demand and supply forces. The Reserve Bank does not target a specific exchange rate for the rupee, but actively intervenes in spot and forward currency markets by buying or selling US dollars to curb excessive, speculative volatility.
Capital and Current Account Regulations: Transactions relating to normal trade, travel, education, and medical expenses (Current Account) are fully convertible, while cross-border capital investments and external borrowings (Capital Account) remain subject to calibrated Reserve Bank guidelines.
Liberalised Remittance Scheme (LRS): Under this consumer-friendly window, resident individuals can remit up to USD 250,000 per financial year for permissible current and capital account transactions, including education, tourism, and foreign asset purchases.
Function 7: Regulation of Payment and Settlement Systems
In an increasingly digital economy, secure and efficient payment rails form the lifeblood of commerce. The Reserve Bank is designated as the apex regulatory and supervisory authority for payment and settlement systems under the Payment and Settlement Systems Act, 2007 (PSS Act), which came into force on August 12, 2008.
Under this statute, no person or entity can operate a payment system in India without obtaining prior authorization from the Reserve Bank.
Governance Architecture
To set standards and formulate policy, regulatory oversight was initially exercised through the Board for Regulation and Supervision of Payment and Settlement Systems (BPSS), a specialized committee of the Central Board. In recent years, following statutory amendments to the PSS Act, this oversight transitioned to the Payments Regulatory Board (PRB), chaired by the Governor of the Reserve Bank.
The Payments Regulatory Board lays down technical standards, ensures interoperability, protects consumer data, and monitors cybersecurity protocols across payment networks.
Core Payment Rails and Infrastructure
The Reserve Bank oversees and operates both wholesale and retail settlement systems:
-
Real Time Gross Settlement (RTGS): Owned and operated directly by the Reserve Bank. RTGS handles high-value, wholesale financial transfers on a continuous, gross settlement basis. Transactions settle instantly in central bank money without net settlement delays, designed for transfers with a minimum transaction value of ₹2 lakh and operating round-the-clock (24x7x365).
National Electronic Funds Transfer (NEFT): A nationwide payment system managed by the Reserve Bank that operates round-the-clock in half-hourly settlement batches. NEFT handles transactions of any value with no statutory minimum or maximum limit for account-to-account transfers.
National Payments Corporation of India (NPCI): Conceptualized and incubated jointly by the Reserve Bank and the Indian Banks’ Association in 2008 as an umbrella retail payments institution. NPCI operates India’s indigenous retail payment rails, including the Unified Payments Interface (UPI), Immediate Payment Service (IMPS), National Automated Clearing House (NACH), Aadhaar Enabled Payment System (AePS), and the RuPay card network, all working under the regulatory guidelines of the Reserve Bank.
Function 8: Developmental and Promotional Functions
Unlike central banks in many Western economies that limit their role to monetary and regulatory controls, the Reserve Bank was conceived as a promotional institution designed to build economic capacity, mobilize rural savings, and direct credit toward underserved sectors.
Institutional Building
The Reserve Bank played a pioneering role in creating India’s specialized development and financial architecture. Over several decades, the central bank established, financed, and nurtured apex institutions before gradually divesting ownership to the Government of India or commercial entities:

Priority Sector Lending (PSL)
Market-driven banking often directs credit toward large corporations and affluent urban centers where profit margins are high. To prevent vital economic sectors from facing credit starvation, the Reserve Bank enforces mandatory Priority Sector Lending (PSL) targets:
